Bancor temporarily disabled its Impermanent Loss (IL) protection in June 2022 due to severe market volatility and a liquidity crunch. The protocol's mechanism for covering impermanent losses involved minting BNT tokens. Under extreme market stress, this led to an excessive rate of BNT minting, which posed a significant risk of devaluing the token and potentially creating a "death spiral" for the protocol. Pausing IL protection was a critical measure to stabilize the system and prevent further erosion of the network's foundational token.

Impermanent Loss (IL) protection remains paused for withdrawals at this time. The protocol's immediate focus is on a comprehensive "recovery" phase aimed at addressing and resolving the existing protocol deficit. Full reactivation of IL protection for withdrawals can only be considered once the system's financial health is robustly restored and the deficit significantly reduced or eliminated. Users currently providing liquidity maintain a "claim" for potential future recovery of their protected amounts.

The "Deficit" signifies that the Bancor protocol currently owes more assets to its liquidity providers than it holds, primarily due to the intense market downturn in 2022. The protocol's previous BNT-minting mechanism for IL protection couldn't keep pace with the losses. To resolve this, the Bancor DAO plans to leverage fees generated from its new products, such as Carbon DeFi and the Fast Lane arbitrage system. These fees will be used to buy back and burn BNT tokens, aiming to rebalance the system and restore the protocol's solvency.

Carbon DeFi is Bancor's new "asymmetric" liquidity protocol, offering a distinct approach to decentralized trading. Unlike traditional Automated Market Makers (AMMs) where users provide liquidity across a single price curve for both buying and selling, Carbon allows users to define separate, customized price ranges for buying and selling a token. This enables the creation of automated trading strategies directly on-chain, such as setting specific buy limits at lower prices and distinct sell limits at higher prices, essentially offering dynamic, programmable liquidity.

Carbon DeFi is central to Bancor's recovery strategy and BNT token value. The fees generated from trading activities on the Carbon platform are a crucial revenue stream. The Bancor DAO intends to utilize these accumulated fees to support the network. Specifically, these funds are earmarked for buying back and burning BNT tokens, which helps reduce the token supply and can contribute to restoring balance within the protocol's deficit. This mechanism aims to strengthen BNT's long-term utility and stability as the network's core token.

Despite the current deficit, BNT retains its fundamental utility and importance within the Bancor ecosystem. It serves as the primary governance token for the Bancor DAO, granting holders the ability to vote on key protocol decisions, including fee structures, asset whitelisting, and deficit management strategies. Furthermore, BNT is essential for leveraging specific network functionalities like certain "Fast Lane" arbitrage operations and is anticipated to play a role in upcoming leverage features within the Carbon DeFi ecosystem. Holding BNT signifies participation in the protocol's future direction and recovery efforts.
